Dear Mr. Rhyne: The pending tax bill in the Congress is being used as a vehicle by some segnents of the utility industry to obtain unjust enrichment at the expense of utility ratepayers. The bill, � 8363, is presently before the Senate Finance Co�nnittee a.nd deliberations thereon are scheduled to restune on January 7th. As the bill passed the House it contained.a provision, Section 202(e) entitled, "Treatanent of Investanent Credit By Federal Regv.].atory Agencies." This provision would requi.re all Federal regulatory agencies in fixing interstate wholesale rates for gas and electricity and interstate long di.stance telephone and telegraph rates to make an allowance for Fed.eral income taxes in the same amount as if the utilities did not obtain any tax saving irom the Investment Tax Credit, unless the campanies consented to a different treatment. The 1962 Revenue Act provided an Inves-tment Tax Credit in the case of gas, electric, telephone and water utilities of 3�O oi the amount invested each year in eligible utility properties. For natural gas pipeline com- panies and other industries the tax credit is 7�. Under Section 202(e) of the bill, the utilities would retain the tax saving provided by the invest- ment credit with the result that utility rates could be maintained at levels higher tha.n necessary to cover all bona fide operating expenses, all taxes including income taxes and a fair return. The net result is that consumers would be charged rates based on a purported income tax cost which is non- existent. The United States Court of Appeals Por the Fifth Circuit in a decision involvin.g El Pa.so Natural Gas Company (281 F 2d 576,) stated the principle as iollo�rs: "We thi.nk, in short, that there is no statutory authority �or the Commi.ssion to treat actual savings in taxes to which natural gas companies are entitled any differently than savings in any other cost of service. It is the obligation of all regulated public utilities to operate with all reasonable economies. This applies to tax sayings as weLt as economies of management. 2'he net result of this, of course, is that such savings as are effected are passed on to the conswning public. This we consider to be the natural and necessary consequence of rate regulation." � Two amendments have been introduced in the Senate which i'txrther jeopardize the interest of utility consumers. Senator Dirksen oi Illinois has proposed an amendment which would reverse the regulatory treatment that the Federal Power.Comma.ssion and other cammissions have given to the tax savings resulting from the filing of consolidated income ta�c returns by utilities and their subsidiaries and affiliates. The proposed �mendment� ii adopted, would permit the regulated utilities to retain the tax savings ob�iained through the filing of a consolida.ted tax return and thus secure reiinbursement frarn consumers for an income tax liability which is non- existent. In fact, this requirement simply results in a higher rate oi return to the utility than would otherwise be allowed. �he second proposed amendment oYfered by Senator Bennett of Utah wo�a�.d require the Fecieral regulatory agencies 3.n fixing just and reasonable rates to alJ.ow a cost ior income taxes based upon a deduction for �ax de.- preciation identical to the deduction allowed in the cost of service. Inas- much as most utilities, for income tax pwrposes, cla,im and are allowed a great deal more depreciation for tax purposes than they record in their books, the effect of the proposed amendment is to require consumers to pay rates based upon non-existent income tax liabilities. The three i.ncome tax proposals represent a bold effort on the part of certain utility interests to have Congress direct the Federa]. regu- latory co�nnissions how they should treat a single item o� cost in Pixin� just and reasonable rates. This proposed direction is diametrically opposed to existing regulatory principles and precedents and is fundamenta]1y agaanst the interests of utility ratepayers. Chairman Swidler of the Federal Power Co¢�nission has est3ma,ted that the effect o� the Investrnent Tax Credit as to natural gas pipeline cc�pany rates is about $120 million a year. We believe that the to-�al impact of the amendments sulnnitted by Senators Dirksen and Bennett on electric, gas, waier and telephone rates would be substantially greater than that produced by the i.nvestment credit tax saving. While these proposals, �.f enacted, would not bind State regulatory covanissions in their ratemaking activities as to retail elec�ric, gas, telephone and water rates, a Congressional directive to the Federal agencies would probably be given considerable weight by some State cou�nissions. I believe it would be helpi�zl if all municipal 1.aw ofiicers were iniormed as to this situation so that they could make appropriate repre- sentations to the Senators irom their respective states, particula,rly to those senators who are members of the Senate Finance Co�anittee. Chesney, Superintendent of public Works, dated November 13, 1963. I have also reviewed the contracts regarding these tWO project�. Project No. 24A has a bond with Travelers Indemnity Ca�opany � dated August 2, 1960, in the amaunt of $556,688.00, ptoject No. 24B has a bond with Travelers Indemnity ComQany dated Auguat 30, 1960, in the amount of $378,000.00. � J Apparently the year's maintenance quarantee on both projecte went into effec[ about June 4, 1962. The report indicates that problema arose during the year nain- tenance period tha[ were called to the attention of the contractor and the surety. It appears that pr�.or to the ending of the ye4r maintenance period and continually to date, [he problems have continued and multiplied. The contractor is responaible for defective wark and materials under General Condition S1. The foundations required in the contract are set forth in Special Condition 15. In General Condition 1, Comstock � Davis, Inc., are defined as the Engineera. General Condition 26 requires the contractor to naintain the work in good condition for a period of one year from and after the date of acceptance. I preaume that if the problema occurring since June 4, 1963, cannot be related to the general condition of the work prior to that date that the contractor vould not be reaponsible beyond the problems knaFrn to have occurred prior to June 4, 1963. Mr. Canstock has not indicated in writing an opinion aa to the liability or lack of liability on the part of the con[ractor. • There ia some thought in the co�nunity that if the eontractor has properly furnished the work� and meterials reqnired by ths contract that the aystems may have been improperly designed. Mr. Comstock haa stated that the designa were m�de With"akill and the beat judgment. He haa ata[ed that a fool proof de�ign would have cost considerably more. The purpose of said investigation and report will be to determine the cause, and responsibility, if any, for certain defective conditions that developed after construction of the sewer had been completed. We believe it will also be necessary to obtain supplementary information through conferencce with those individuals that were directly involved with the varioua phaees of the project. It does not seem that the situation would require any major or extensive field surveys or investigations as the problem appears to lie more in the area of responaibility for decisions relating to design, construction and inspection of the work. Upon completion of the investigation, we would prepare a written report outlining the work accompliehed and setting forth our con- clusions. Obviously, if the findings and conclusions of our inveetigatione wrould be in conflict with other determinations, it is possible the matter might be resolved in the courts . In this event, a repraaentative of our firm would be available for expert teatimony regarding the resulta of our investigation. Since it is impossible to accurately determine the extent and scope of engineering services, ae proposed in the pre�eding paragrapha, it is suggested that payment for said aervices be on a"cost plue" bssis. I regret to say that we would not be interested in undertaking a study and report in which the princ ipal ob jective is the establishment of responsibility for the present condition of the sewer. We would, however, be much interested in assisting the City in developing a program of remedial measures appropriate to the physical conditions contributing to the inf iltration and entrance of sand. These services would include a report on the conditions as fotaid, recom- mendations as to the remedies and, if desired, servicea during the execution of such repairs as required. An engagement of this nature would be undertaken on the basis of per diem charges to princ ipals' tfine, actual salaries times 2.25 for time of engineere, plua a�ctual travel and subsistence costs. Mr. William Nee and Mr. Earl P. Wagner very ably and very carefully presented the story af your community ta the rating services and to an assembly of dealers and large buyers of municipal bonds at a lunchean sponsored by us at the Lawyers' Club near the New York financial district. While the ac�ual time with the New York people was not long, we believe that a strong, favorable impression was left with them. If the visi�t did no more than gain a little extra attention for the bonds of your community it will have been warth- while. The D aily Bor_d Buyer gave us very excellent coverage. Fridley should be especi�.11y remembered because of the excellent manner in which Mayor Nee and City rianager Wagner presented the City's story - its history a:�d its develapment. Many of those New Yorkers pre�ent said tha� the presentation gave them a much better understanding of Minnesota bonds in g�neral and of your community in particular.
